At a quick glance two things disturb me.

"in the long term it is probably better for users to understand IDNs strictly in lowercase, U-label form."

While technically that's probably a good position, I don't think it's realistic.  The marketing wiz for AAA isn't likely to print "aaa.com" in an advertisement, and I think the same is true for IDNs.  "users" are going to do what seems right, or the best business case, or whatever, to them.  We can encourage display in lowercase to avoid spoofing or something, but I don't think it is realistic to expect all humans to be trained to a standard for machines.

The second thing is that, although I appreciate the 2003 compatibility discussion, I don't think that a 2 step lookup is reasonable.  Even if it is two steps in a standard, I'd expect an implimentation to need only 1 set of tables/code.
